Essential Formulas & Mathematical Definitions

Axiom 1: Net = Gross - Depreciation (Consumption of Fixed Capital)
Axiom 2: National = Domestic + NFIA (Net Factor Income from Abroad)
Axiom 3: Factor Cost (FC) = Market Price (MP) - Net Indirect Taxes (NIT = Indirect Taxes - Subsidies)
National Income = NNP_FC (Net National Product at Factor Cost)
Domestic Income = NDP_FC (Net Domestic Product at Factor Cost)
Value Added = Value of Output - Intermediate Consumption | Gross Output = Sales + ΔStock (Closing - Opening)
Income Method: NDP_FC = Compensation of Employees + Operating Surplus (Rent + Royalty + Interest + Profit) + Mixed Income
Expenditure Method: GDP_MP = C + I + G + (X - M) [Private Final + Govt Final + Gross Capital Formation + Net Exports]
GDP Deflator = (Nominal GDP / Real GDP) × 100

The 3 Golden Conversion Axioms of Macroeconomics

Every macroeconomic aggregate conversion relies on three fundamental adjustments: 1. Gross ↔ Net: Gross = Net + Depreciation (CFC). Net = Gross - Depreciation. 2. Domestic ↔ National: National = Domestic + NFIA. Domestic = National - NFIA. NFIA = Factor income earned from abroad - Factor income paid abroad. 3. Market Price ↔ Factor Cost: Market Price (MP) = Factor Cost (FC) + NIT. Factor Cost (FC) = MP - NIT. Net Indirect Taxes (NIT) = Indirect Taxes (GST) - Subsidies.

Method 1: Product / Value Added Method

Measures national income by calculating the contribution of each producing enterprise in the domestic territory. Step 1: Gross Value of Output = Total Sales + Change in Stock (Closing Stock - Opening Stock). Step 2: Gross Value Added at Market Price (GVA_MP = GDP_MP) = Value of Output - Intermediate Consumption (purchase of raw materials/power). Step 3: NNP_FC (National Income) = GDP_MP - Depreciation + NFIA - NIT.

Method 2: Income Method

Measures national income from the perspective of factor payments to owners of factors of production (land, labor, capital, enterprise). Sum of domestic factor incomes gives NDP_FC: NDP_FC = 1. Compensation of Employees (Wages, salaries in cash/kind + Employer's contribution to social security). + 2. Operating Surplus (Rent + Royalty + Interest + Profit [Corporate Tax + Dividend + Retained Earnings]). + 3. Mixed Income of the Self-Employed. Then, National Income NNP_FC = NDP_FC + NFIA.

Method 3: Expenditure Method

Measures national income as the total final expenditure incurred in an economy: GDP_MP = 1. Private Final Consumption Expenditure (C) + 2. Government Final Consumption Expenditure (G) + 3. Gross Domestic Capital Formation (I = Gross Fixed Capital Formation + Change in Stock) + 4. Net Exports (X - M = Exports - Imports). Then: National Income NNP_FC = GDP_MP - Depreciation + NFIA - NIT.

Nominal GDP vs Real GDP & GDP Deflator

Nominal GDP measures output using current year prices (affected by both output volume and inflation). Real GDP measures output using constant base year prices (reflects purely physical volume changes). Real GDP = (Nominal GDP / Price Index) × 100. GDP Deflator = (Nominal GDP / Real GDP) × 100. Real GDP is superior as an indicator of actual economic welfare.

Exam Day Revision & Problem Solving Checklist

  • ✓Exclude transfer payments (old age pensions, scholarships, gifts, unemployment allowance) as they are unearned unilateral payments without production
  • ✓Exclude sale of second-hand goods (value was already counted in year of manufacture; only commission/brokerage is included)
  • ✓Do NOT include purchase of financial assets (shares, bonds) as they represent paper claims, not real output
  • ✓Include imputed rent of owner-occupied houses and production of goods for self-consumption

High-Yield Exam Strategy & Scoring Tips

Step-by-Step Mark Allocation

Always state the governing principle or formula first, write given values with standard SI units, substitute clearly, and highlight the final numerical answer with units in a box for full step marking.

Common Calculation Traps

Watch for unit prefixes (cm to m, minutes to seconds, g to kg, degrees to radians). In coordinate and ray optics problems, double-check Cartesian sign conventions before computing.

Frequently Asked Exam Questions & Concept Clarifications

What is the exact formula for National Income in Class 12 Economics?

National Income is defined as Net National Product at Factor Cost (NNP_FC). It can be calculated from GDP_MP as: NNP_FC = GDP_MP - Depreciation + NFIA - Net Indirect Taxes (NIT).

Why are transfer incomes excluded from national income calculation?

Transfer payments (like pensions, pocket money, or gifts) are unearned unilateral receipts without any corresponding flow of goods or services in the economy. Including them would lead to double counting and artificially inflate national income.

What is the difference between operating surplus and mixed income?

Operating surplus is the income earned from ownership of property (rent, royalty, interest) and entrepreneurship (profit). Mixed income is the combined factor income earned by self-employed persons (like doctors, lawyers, farmers, or shopkeepers) where labor and capital inputs cannot be distinctly separated.
